Economics
How to use resources wisely to deal with scarcity.
Fundamental economy issues
1.How much to be produced.
2.Who will get how much of goods and services.
Micro-economics
Individuals, families, firms
Macro-economics
Nation
Positive economics
Based on evidence,data and methods
Normative economics
A person’s opinion, XX ought to be XX
Resources
1.land(natural)
2.Labor(people)
3.Capital(equipment)
Opportunity cost
The cost of losing the opportunity for the other thing.
Opportunity cost of A= change in B / change in A
Production Possibilities Frontier
All possibilities of production.
Slope trend: low to high
Law of increasing costs
Some resources are adept at the production of one good rather than another.
Absolute advantage
Better production efficiency.
Comparative advantage
Lower opportunity cost
The command economy
The Government dictates.
Capitalism
Market economy.
The mixed economy
Command + capitalism
Allocative efficiency
The market allows all buys and sellers to use resources in the best way.
Circular flow diagram
1.Resources flow from individuals to firms.
2.Individuals get paid.
3.Goods and services flow from firms to individuals.
Law of demand
The price increases, the quantity demanded decreases, and vice versa.
Shifter of the demand curve
1.Substitute goods
2.Preferences and population
3.Income
4.Complementary goods
5.Expectations
Law of the supply
The price increases, the quantity supplied increases, and vice versa.
Shifter of the supply curve
1.Cost of income
2.Opportunity cost of alternative production
3.Technology
4.Taxes and subsidies
5.Expectations
6.Number of sellers
Inferior goods
When the income increases, the demand of inferior goods decreases, and vice versa.
Market equilibrium
The establishment of prices in a competitive market comes about by trial and error.
Price ceiling
Higher demand, lower supply. Shortage exists.
Price floor
Higher supply, lower demand. Surplus exists.
Total revenue(TR)
Price*quantity
Unit elasticity
TR doesn’t change when P changes.
e.g.: P increases by 20%, quantity decreases by 20%, TR will stay the same.
Elastic demand
P and TR are inversely related.
e.g.: P increases by 20%, quantity decreases by 25%, TR will decrease.
Inelastic demand
P and TR have a direct relationship.
e.g.: P increases by 20%, quantity decreases by 10%, TR will increase.
Price elasticity of demand
Delta quantity demanded & / delta price %
Perfect elasticity
The coefficient of elasticity is infinity, the buyer is so sensitive to price changes.
The buyer will switch to another seller.
Perfect inelasticity
Quantity demanded doesn’t change.
Cross-price elasticity of demand CPED
What effect on quantities demanded of one product will a price change in another product HAVE?
CPED= delta quantity demanded of Product Y % / delta price of product X %
CPED is positive when there are substitutes.
CPED is negative when there are complements.
Determinants of Price elasticity of demand
1.short run or long run
2.Enough substitutes or not
Income elasticity of demand
= delta consumption of a good % / delta consumer income %
IED is positve for normal goods.
IED is negative for inferior goods.
Price elasticity of supply
= delta quantity supplied % / delta price
Consumer surplus
Demand curve
Producer surplus
Supply curve
Deadweight loss by tax
This is implicit loss.
Tariff
A Tax on imports and exports.
Quota
A limit on the quantity of goods imported and exported.
Deadweight loss by tariff and quota
Basic tenets of the theory of consumer choice
1.Goods rank
The consumer can rank goods.
2.Marginal utility
It’s decreasing.
3.The consumer faces constraints of prices and incomes.
4.The utility-maxmizing rule
MUx/Px=MUy/Py
Resources for production
1.Land
2.Labor
3.Capital
4.Entrepreneurial ability (to aviod risks)
FC:fixed cost
AFC: average fixed cost
TFC: total fixed cost
VC: variable cost
AVC: average variable cost
TVC: total variable cost
Law of diminishing marginal return(productivity)
In the short run, as variable inputs are applied to fixed inputs, production first increases at an increasing rate;then, production increases at a decreasing rate.
Marginal product
MP=change in output / change in input
Average product
AP=total output / variable input
MC: marginal cost
MC=change in input / change in output
AVC: average variable cost
AVC=total output / variable input
Per-unit tax
A tax on each additional product
Lump-run tax
A fixed tax on producers
Accounting profit
The difference between total revenues and explicit costs only
Economic profit
Implicit costs subtracted
Economies of scale
Diseconomies of scale
Perfect competition
A large number of sellers, infinitely elastic demand for firms.
They are all price-takers.
Marginal revenue=average revenue=price
Under perfect competition, there is no pricing strategy.
Monopoly
One firm only. No substitutes.
Demand curve is down-sloping.
Monopolistic competition
Many medium-sized firms.
They have different ways let their products less elastic.
Products are innovative and differentiated.
Oligopoly
A few sellers.
Large control, but not all.
They are interdependent.
High barriers to entry.
